The Dollar Index: Why DXY Drives Everything

The US Dollar Index is the single most important macro indicator for FX traders. Understanding its composition and how it behaves explains why the entire FX market moves the way it does.

The US Dollar Index (DXY) measures the value of the US dollar against a basket of six currencies: the euro (57.6%), Japanese yen (13.6%), British pound (11.9%), Canadian dollar (9.1%), Swedish krona (4.2%), and Swiss franc (3.6%). The euro's dominance means DXY and EURUSD have a near-perfect inverse correlation — when one goes up, the other goes down.

Why it matters for FX traders

Because the dollar is involved in approximately 88% of all FX transactions (BIS data), DXY direction effectively determines the macro environment for almost every currency pair. A strong dollar means EURUSD, GBPUSD, AUDUSD, and NZDUSD all fall. USDJPY, USDCAD, and USDCHF rise. Dollar weakness reverses all of these.

Traders who form a view on individual pairs without first establishing a DXY directional thesis are working backwards. The most efficient approach is to determine DXY structure first, then identify which individual pair offers the cleanest technical expression of that macro view.

DXY and the correlation groups

FX pairs cluster into groups based on their dollar correlation. The Yellow Group (USD-quoted pairs: USDCAD, USDJPY, USDCHF) moves with dollar strength. The Green Group (EUR-quoted and GBP-quoted pairs) moves against dollar strength. When a major DXY move is underway, alignment within these groups confirms the validity of the macro theme.

Using DXY as a filter

Before entering any FX trade, the question should be: is this setup aligned with the current DXY directional bias? A bullish EURUSD setup during a period of strong DXY strength is swimming against the current. It may work, but it carries lower probability than a setup aligned with the macro direction. DXY does not need to be used as an entry trigger — it is a filter and a context tool.
